An index option references a market index rather than a share you can directly own. Many widely used index options settle in cash. Their value depends on the specified index settlement value, which need not equal the last displayed index quote.

An index option references a market index rather than a share you can directly own. Many widely used index options settle in cash. Their value depends on the specified index settlement value, which need not equal the last displayed index quote.
Cash settlement arithmetic
Imagine a cash settled index call with a strike of five thousand and a multiplier of one hundred dollars per point. If final settlement is five thousand twenty, its intrinsic settlement amount is twenty points times one hundred, or two thousand dollars.
Premium still determines profit
If the buyer paid twelve points, the premium was twelve hundred dollars. Receiving two thousand at settlement leaves eight hundred dollars profit before costs. Cash settlement does not mean risk free; a short option can require a substantial cash payment.
Style and settlement are separate
Do not assume every index option follows the same rules. Exercise style, multiplier, morning or afternoon settlement, and last trading time vary. European exercise removes early exercise, but does not eliminate expiration or market risk.
Match the exposure carefully
Compare notional size and settlement rules when moving between an index option and an ETF option. An index put assigned for cash does not automatically buy a portfolio of shares. Know exactly what the contract will deliver.
